What does a foundation do in The Sims 2? Will the house be unstable if you don't have one?

A foundation is another term for a basement.

Actually, that's not true. A foundation is a layer that evens out the terrain under the house without having to bulldoze it. Basically, you put in a foundation and you can build your house on a slope.

The foundation will count as it's own floor even though you can't put furniture there or anything.

No, a foundation is not a basement. A foundation is not like a room or basement in any respect, it is simply an inaccessible platform to build a house on. And no, the house would not be unstable without one in TS2.
